Definitely the first one. I don't know who pronounces it the way described in the second choice, but I would say that's pretty wrong.

Its the first one. However I often say mere(like mother in french) rio bad habbit from my childhood.

Yeah, the second one sounds a lot like Mere, or Mare. Unless they make a spinoff franchise where Mario is a damn horse, you can count me out of saying Mairio.

@Meteora: I've got a couple of friends in the NY area who apparently have grown up with that pronunciation associated with the name. I'm pretty sure that Shoemaker does on occasion too. But believe me, I share your sentiments.

I would love to pronounce it mair-ee-oo, even though I know it's wrong. I always call him mar-ee-oo out of habit, though.

I'm east coast and I say Mar-ee-oh. 
"Mair-ee-oo"  sounds more southern to me.
 
Edit: Now that I think about it... I say "Ma-ree-oh". :O

Everyone I know in Ireland says it like this as well. Doesn't Mario himself pronounce it like that when he says "its'a me Mario!"?

Mair-ee-oh is just plain wrong, there no choice in how it's pronounced other than slight differences in dialect.  It's Ma-ree-oh or Mar-ee-oh, which really, you can barely tell the difference between.
