Red rings will happen until Microsoft releases that 360 they were talking about... The slim 360 thing... Due out in like February or something? I'm not sure. Anyway... So the profits they make won't be much after the expenses of all those people who get red rings unless they are making it up in software. But I don't know, I'm no book keeper for Microsoft... I don't see how this will make the Wii sell stronger. The 360 Arcade will be cheaper than the Wii. While the 60GB 360 will be just $50 more. As an owner of a Wii, I can tell you, the Wii is certainly not worth it's $250 price tag. People would be foolish to not buy the 360 over the Wii when it's only $50 more and far superior in pretty much every way.

The price cut is just a business strategy, as they always are. Your post already reaks of fanboyness given those choices, but I'm going to say "none of the above." The 360 will see a sells boost that will soon settle down (likely by the end of October), but will then pick up again once the Gears of War 2 hype machine gets in motion.

I'm pretty sure that chopping the price of 360s will - get this - cause a shitload more 360s to sell, gaining money for Microsoft (since they've cut the manufacturing cost by this point to the level where they aren't losing money, even at the new prices).
I think that, if you're looking at the console war like an Olympics race, Microsoft doesn't have a prayer of winning the gold. Since they're making more than enough money and have accumulated a pretty hefty "gamer's game" library, I don't see why anyone cares about that. Except Microsoft, who seems to have casual-penis envy.
Last I was aware, Microsoft was selling The 360 console at a loss or for a negligible profit. Microsoft has been and probably always will make their money off lisencing games, and selling games they publish. The logic behind the price cut, is to sell more consoles, which in turn sells more games.

Can't find the most recent articles, just ones from late 2006 that say the cost-price was approaching parity.
Of course, any little bit they make from the consoles is completely wiped out by the 1 billion they spent/will spend repairing those same consoles.
